Does myibay handle ebay passwords using a (PayPal) Security Key?

If not, what options are available?

Yes, it does.
However, due to many limitations involved by using the key (time limit, sometimes can't login after snipe is set, etc), I highly recommend to either disable it for your eBay login or create a new eBay login for sniping only.
